I'm trying to update item security while adding new item but getting following. How to find the problem from this trace ?

Try to get list item from the web you have opened with elevated permissions and work with it:

SPSecurity.RunWithElevatedPrivileges(delegate()
{
    using (SPSite site = new SPSite(lstItem.Web.Site.ID, token))
    {
        site.AllowUnsafeUpdates = true;
        using (SPWeb web = site.OpenWeb(lstItem.Web.ID))
        {
           web.AllowUnsafeUpdates = true;

           // Get list item here:
           var newListItem = web.GetListItem(itemUrl);
           ...
        }
    }

You use current web, not web you just opened with elevated permissions: SPList lstProject = SPContext.Current.Web.Lists["ListHeader"]; – Dmitry Kozlov Oct 30 '12 at 20:01
