Finally I've solved the issue through code. I was correct that a custom binding is needed for the webServiceHost but in needs to be initialised using a WebHttpBinding in its contructor, then you map the gzip binding element to it and a mapper. Next in each of the methods that implement the web server contract you need to explicitly change the response headers content encoding to "gzip". I'm afraid that I'm not using IIS but instead distributing it as its own executable windows service application, thus not having to rely upon clients setting up their own IIS.
