You are running out of memory because you cannot have that many images in memory at the same time under iOS (no virtual memory). You can find many solutions to the problem on stackoverflow, but basically you just cannot do what you are doing now.

The problem you are having is where all device memory is used up because you hold on to too many images in memory. Using leaks tools and checking memory usage is not usually going to show you where the problem is. The problem is in your code, but you need to fix it by thinking through your resource usage and checking for places where a ref to a UIImage, CGImageRef, or a ref to any view that holds a ref to one of these is held. Most of the time this is caused by improper holding on to UIView derived classes in a view controller. This is not easy, but auditing you code is the only way.

Your code crashes on the device because you are using up all the memory by loading tons of images. It is a simple problem, but the solution is more complex than it seems. You would be better off doing some more research first to find an existing working solution instead of trying to roll your own.

Pieter is correct that alpha channel is not possible using the native h.264 features provided with iOS. You could simple use a series of PNG images with alpha channels in them, that would be "free" but your app download would be bloated because a series of PNG images is not space effective in terms of the download size. If quality is not a concern, then there is a low quality green screen effect in GPUImage. AVAnimator (my library) is the highest quality option, but you do have to actually pay to use it in a commercial product. Lots of options available.

Yes, do not use the animation images API exposed in UIImageView. It is the root cause of your problem. You are simply using up all device memory. Just don't do that.

In general, no. But, the most likely cause of an out of memory situation is improper use of UIImage which results in too many images being held in memory at the same time. Another very likely cause is ref count loops in ViewControllers that ref other view controllers in a way that cause a loop. Trouble is, these problems often only show up in your product after it is released and it is running on end user devices. Only a very careful development process and code reviews can prevent this kind of issue.
